Weekly observation: With the full text of the Third Plenary Session's decision on comprehensively deepening reform published, the market reacted positively to reform expectations. However, the State Council executive meeting decided to integrate and establish a unified real estate registration system; meanwhile, HSBC's November China manufacturing PMI flash reading came in at 50.4%, down 0.5 percentage points from the previous month's final reading, and the market began to worry about short- to medium-term economic growth pressure. As a result, the market rose early and fell later this week, with the CSI 300 Index up 2.0%; the machinery sector outperformed the broad market, with shipbuilding, offshore engineering and defense sectors standing out.

Industry view: As the upward trend in economic growth is not yet clearly established, the stock market fluctuates between expectations and reality across different time horizons. For the machinery industry, demand is still recovering moderately. We maintain our "Hold" investment rating on the machinery sector. Areas with reform potential and improving fundamentals, such as defense, state-owned enterprise restructuring, and shipbuilding and offshore engineering, deserve attention, and the listed companies benefiting from these trends present investment opportunities.

Machinery portfolio: (1) The shipbuilding and offshore engineering industry benefits from the building of a maritime power and is in an upswing phase. We continue to give Buy ratings to Offshore Oil Engineering and China International Marine Containers. Based on rising newbuild prices and group integration expectations, we believe that after capacity contraction, the earnings trough of the shipbuilding industry has already been lifted, and China State Shipbuilding and Guangzhou Shipyard International present trend-based investment opportunities; we recommend increasing allocation to the shipbuilding industry. (2) Himile's tire mold business has full order books, with substantial room to increase its overseas market share and prospects for sustained rapid development; we give a Buy rating. (3) Xinjie Pump, Nanfang Pump and Giantstar Technology have good growth prospects and full order books, with growth rates expected to rise further; we give Buy ratings. Among them, against the backdrop of emerging inflation, Xinjie Pump, as a leading agricultural pump enterprise, deserves more attention. (4) Growth for EMUs in 2014 is already clear; at the same time, railway reform and high-speed rail export potential are significant, and the industry is expected to see a resonance of earnings and valuation. We remain positive on CNR and CSR, and watch Xinzhu Corporation. (5) For construction machinery, we remain positive on Anhui Heli, which benefits from logistics development over the medium and long term and has recently maintained relatively rapid year-on-year sales growth. (6) Changrong's cooperation with Taiwan's Chewing to enter "cloud printing" is expected to combine advantages and innovate the industry model; we give a Buy rating. (7) Coal prices have now fallen to near the industry cost line; if they stabilize, this will drive an improvement in coal investment expectations. Tiandi Science & Technology's coal machinery orders remain stable, and the resumption of production at Wangpo Coal Mine will drive a clear improvement in next year's profit; we give a cautious overweight recommendation.

Defense portfolio: China's establishment of the East China Sea Air Defense Identification Zone is another catalyst for the defense industry since the Third Plenary Session. Equipment and products that may be involved include air defense radars with surveillance functions, primary and secondary air traffic control radar products; patrol, reconnaissance and early warning aircraft, and fighter aircraft; wireless communication products; air defense weapon systems, and so on. Over the long term, we remain focused on upgrades in weaponry and equipment technology, reform of the defense industry system, and subsequent industrial policies. Our recommended portfolio is AVIC Electronics, China Satellite, Aero Engine and Sichuang Electronics.

Risk warning: Changes in the macroeconomy may cause large fluctuations in demand for machinery products; rising raw material prices may squeeze the profitability of machinery enterprises; exchange rate changes may cause profit volatility for enterprises with a relatively high share of exports, and so on.
